An annuity is a contract with an insurance company. You contribute money, and in return the company pays you income — either starting right away or at a date you choose. What separates one annuity from another is how your money grows in the meantime and how much market risk you carry.

There are three broad types. This is how they compare:

Fixed annuities

For predictable income

A fixed annuity pays a guaranteed interest rate set out in the contract. Your principal is protected, growth is tax-deferred until you withdraw, and you know in advance what your income will look like. The trade-off is that you give up the higher returns a rising market might have produced.

Indexed annuities

For growth with a cushion

An indexed annuity ties your return to a market index such as the S&P 500, but not directly. Gains are typically limited by a cap, and a floor limits what you lose when the index falls. You also have a guaranteed minimum interest rate. This suits people who want more upside than a fixed annuity offers without taking on full market exposure.

Variable annuities

For growth potential, with market risk

A variable annuity lets you invest in sub-accounts that work much like mutual funds. Your eventual payout depends on how those investments perform, so the balance can fall as well as rise. You can change your allocations over time and add optional living or death benefit riders. This is generally suited to people with a longer time horizon who are comfortable with market risk.

An important point on guarantees. Any guarantee in an annuity contract is backed by the claims-paying ability of the insurance company that issues it, not by a government agency. Annuities also carry fees, surrender charges for early withdrawal, and tax consequences that vary by contract. We will walk you through those specifics for any product you are considering.
